Origins and Purpose of GILTI

Unit
  • Legislative context: GILTI was enacted as part of the Tax Cuts and Jobs Act (TCJA) of 2017 to address base erosion by disallowing indefinite deferral of US tax on high-return foreign intangible income. It targets income from intangible assets that can easily be moved to low-tax jurisdictions.
  • Anti-abuse mechanism: GILTI operates as a minimum tax on foreign earnings exceeding a deemed return on tangible assets (QBAI). It ensures that US shareholders of CFCs are currently taxed on global intangible low-taxed income, regardless of repatriation.
  • Relation to BEPS: GILTI aligns with OECD BEPS Actions 2 and 8-10 by neutralizing tax advantages from shifting intellectual property offshore. It complements the US anti-hybrid rules and country-by-country reporting requirements.
  • Policy objective: The provision encourages US-based activity by taxing excess returns earned in low-tax foreign jurisdictions. It aims to reduce the incentive to locate intangible assets in tax havens while maintaining competitiveness for tangible investments.
  • Scope of application: GILTI applies to US shareholders (10% or greater ownership) of any CFC. The tax is imposed on the shareholder's pro rata share of the CFC's tested income, which is computed after certain deductions and exclusions.
  • Integration with Subpart F: GILTI overlaps with Subpart F income but excludes amounts already taxed under Subpart F. This prevents double taxation and requires coordination in income classification for each CFC.
  • Rate and deduction: Corporate US shareholders can claim a 50% deduction (Section 250) on GILTI inclusions, reducing the effective tax rate to approximately 10.5% (before foreign tax credits). Future changes may adjust this deduction percentage.
  • Revenue impact: GILTI is a significant revenue source for the US government, generating billions annually by taxing offshore profits that would have previously been deferred indefinitely. This fiscal context shapes ongoing policy debates.
  • High tax exception: CFCs subject to an effective foreign tax rate above a certain threshold (currently 13.125% for 2024) can elect to exclude tested income from GILTI. This prevents the provision from applying to income already taxed at a rate near or above the US effective rate, simplifying compliance for high tax jurisdictions.
  • QBAI computation: Qualified Business Asset Investment (QBAI) is the average of the CFC's adjusted basis in tangible depreciable property used in a trade or business. This figure is critical because it determines the deemed tangible return that is excluded from the GILTI calculation, directly affecting the amount of income subject to tax.
  • Foreign tax credit limitation: GILTI foreign tax credits are subject to a separate basket and cannot offset other categories of income. The credit is limited to 80% of foreign taxes paid or accrued, and any excess credits can be carried forward but not back, requiring careful planning for multinational groups.
Regulatory Requirement

Regulation: IRC Section 951A

GILTI is codified in Internal Revenue Code Section 951A, effective for tax years beginning after December 31, 2017. US shareholders must include their GILTI amount in gross income annually, regardless of whether the CFC distributes earnings. Treasury Regulations under Section 951A provide detailed rules for tested income computation, QBAI allocation, and high-tax exclusions.

Quick Revision
  • GILTI was introduced by the TCJA to tax excess foreign intangible income currently.
  • It applies to US shareholders of CFCs on a pro rata basis.
  • The provision reduces the incentive to shift intellectual property offshore.
  • Corporate shareholders receive a 50% deduction, lowering the effective rate.
