What is a Bid Bond?

Unit
  • Definition: A bid bond is a three-party instrument issued by a surety on behalf of a contractor (principal) to guarantee that the contractor will enter into a contract at the bid price and provide required performance and payment bonds if awarded the project. It protects the project owner (obligee) from financial loss if the winning bidder fails to honor their bid.
  • Parties involved: The principal (contractor) applies for and pays the premium for the bond; the surety (insurance company or bonding company) underwrites the risk and issues the bond; the obligee (project owner) is the beneficiary who can make a claim if the principal defaults.
  • Purpose: Bid bonds ensure that only qualified and serious bidders participate in the tendering process. They discourage frivolous bids and protect the owner from the cost of re-tendering or accepting a higher bid.
  • Typical amount: Bid bonds are usually set at a percentage of the bid amount, often between 5% and 10% for public projects, up to a maximum specified amount. Premiums are typically a small flat fee or a percentage of the bond amount.
  • Legal characteristics: Unlike a letter of credit, a bid bond is not a demand instrument. The surety has the right to investigate claims and may require proof that the principal defaulted. Bonds are governed by state insurance laws and surety regulations.
  • Distinction from other bonds: Bid bonds are the first stage in the bonding process. If the contract is awarded, the bid bond is typically replaced by a performance bond and payment bond. Bid bonds do not cover project completion risks.
  • Common misconceptions: Some believe bid bonds guarantee that the contractor will complete the project. In reality, bid bonds only guarantee that the contractor will enter into the contract and provide required bonds. Project completion is covered by performance bonds.
  • Global use: Bid bonds are used in both public and private construction, as well as in supply and service contracts. International projects often require bid bonds in accordance with local laws or World Bank procurement guidelines.
  • Claim process: When a contractor defaults, the obligee submits a claim to the surety. The surety investigates to verify the default, then may pay the difference between the defaulting bid and the next lowest bid, up to the bond penalty. This process protects the owner but is not automatic.
  • Underwriting factors: Sureties evaluate the contractor's financial strength, experience, past performance, and capacity to handle the project. Bid bond underwriting is often less rigorous than for performance bonds, but still requires financial statements and a review of the contractor's backlog.
  • Duration and validity: Bid bonds are typically valid for a specific period, often 60 to 90 days, covering the time from bid submission until contract award. If the award is delayed, the obligee may request an extension. After the bond expires, the surety is no longer liable.
Risk Assessment
LOW RISK

Bid bonds represent a low-risk product for surety companies because the bond is only triggered if the bidder defaults by failing to sign the contract. Most bids proceed normally, and claims are rare. Premiums are set accordingly.

  • Parties include principal (contractor), surety (bond issuer), and obligee (project owner).
  • Purpose is to ensure bidders are qualified and serious, reducing risk for project owners.
  • Bid bond amounts are typically 5-10% of the bid value, with premiums based on underwriting.
  • Unlike letters of credit, bid bonds allow the surety to investigate claims before payment.
